You will only see flying squids if there is a disturbance/lag between you and the server, or even if there is a slight lag it will still happen. One of the various multiplayer bugs only fixable by jeb/notch as it is in the client.
I wouldn't worry as it doesn't affect anything ;)

But like Tobs said it's probably a disturbance/lag issue.  When I was online when this happened, I was connected to the internet via a tethered internet connection so my speeds were terrible so lag was definitely the cause of it.
